<p><img src="http://valleywag.com/assets/resources/2007/09/rapleaf_merchantcircle.jpg">Silver-tongued entrepreneur <a href="http://valleywag.com/tech/auren-hoffman/">Auren Hoffman</a> was able to extinguish a growing wave of criticism directed at his people-search company <a href="http://valleywag.com/tech/rapleaf/">Rapleaf</a> with <a href="http://blog.rapleaf.com/2007/09/06/start-ups-privacy-and-being-wrong/">a single blog post</a>. He promised to mend his ways and bring fixes to Rapleaf&#8217;s privacy practices. We didn&#8217;t have much faith in Rapleaf&#8217;s reform&#8211; Hoffman&#8217;s post was mostly rhetoric, little change.  A week later, Hoffman has gone out of his way to prove our doubts by <a href="http://blog.rapleaf.com/2007/09/13/merchant-circle-adds-rapleaf-to-business-pages/">partnering</a> with <a href="http://valleywag.com/tech/merchantcircle/">MerchantCircle</a>. MerchantCircle, of course,  is the <a href="http://valleywag.com/tech/search/merchantcircle-provides-a-circle-jerk-for-local-businesses-289913.php">local merchant directory</a> we&#8217;ve criticized before. Of course, Rapleaf and MerchantCircle are in some ways a perfect match.</p>
</p>
<p>A directory on its face, MerchantCircle at its root, it is a cynical, poorly-conceived search-engine-optimization play using deceptive techniques to harvest business data. MerchantCircle is notorious for autodialing merchants to build its database. The recorded message tries to dupe merchants into entering their data with the lie that someone has left a bad review. It&#8217;s a classic bait-and-switch not unlike Rapleaf&#8217;s &#8220;someone has searched for you&#8221; emails. Hoffman&#8217;s new buddies have used this technique for at least a year despite numerous complaints.</p>
<p>MerchantCircle&#8217;s response, like Hoffman&#8217;s has been to pay lip service to its critics. <a href="http://battellemedia.com/archives/002922.php">Entrepreneur John Battelle</a> contacted CEO <a href="http://valleywag.com/tech/ben-smith/">Ben Smith</a> a year ago. Smith promised to address the deceptive practice but &#8212; surprise, surprise &#8212; MerchantCircle continues the <a href="http://battellemedia.com/archives/002922.php#comment_123267">spam-calling</a> to this day.</p>
<p>And Auren Hoffman can&#8217;t plead ignorance to MerchantCircle&#8217;s behavior. He has been prominently listed as an <a href="http://www.merchantcircle.com/corporate/bios-advisors.html#auren">advisor</a> to the company for quite some time.</p>
<p>How will Hoffman spin this one? His words promise one thing. His actions, quite another. As in the real world, one&#8217;s reputation is best judged not by what one says, but by the company one keeps.</p>

In response to a post about <a href="http://valleywag.com/tech/search/google-and-yelp-take-battle-to-the-streets-286495.php">Google and Yelp&#8217;s rivalry in local search</a>, a <a href="http://valleywag.com/tech/merchantcircle/">MerchantCircle</a> employee contacted us to tout the company&#8217;s supposed leadership in the market, pitching the site for some Valleywag love. Well, here&#8217;s some tough love. We&#8217;ve looked into MerchantCircle&#8217;s business model .. and found nothing but self-love.</p>

<p>Here&#8217;s the pitch:<br />
<blockquote>Recently, you guys ran a piece comparing <a href="http://valleywag.com/tech/google/">Google</a> versus <a href="http://valleywag.com/tech/yelp/">Yelp</a>, and while Yelp gets a lot of &#8216;cool&#8217; buzz, they only reach a few big cities and have not captured the practical, business side of the puzzle. MerchantCircle (one word) is about to announce tomorrow that we&#8217;ve passed 200,000 local small business owners signed-up. That number makes us the leader in a space that everyone is trying to get a piece of right now.</p>
<p>We have more merchants than Google, <a href="http://valleywag.com/tech/yahoo/">Yahoo</a> Local, <a href="http://valleywag.com/tech/citysearch/">CitySearch</a>, Insider Pages and any other local directory site you can think of.</p></blockquote>
<p>Well, that&#8217;s nice. Suspect, but nice. But then we started digging.</p>
<ul>
<li><strong>MerchantCircle might have businesses listed, but it has practically no users.</strong> <a href="http://siteanalytics.compete.com/merchantcircle.com+yelp.com+citysearch.com?metric=uv">Site traffic</a>, according to Compete.com, is a fraction of the nearest competitor&#8217;s.</li>
<li>No wonder: It&#8217;s theoretically possible to browse the directory of listings, but the <strong>MerchantCircle site itself is designed as a <a href="http://www.merchantcircle.com/corporate/">roach motel</a> for merchants.</strong></li>
<li><strong>The boasted merchant listings are questionable.</strong> Many appear to be prepopulated from databases, or possibly &#8220;scraped&#8221; &#8212; copied wholesale &#8212; from other sites. Take <a href="http://www.merchantcircle.com/directory/CA-San-Francisco/tag/restaurants">this listing of San Francisco restaurants,</a> for example: Most have little more than addresses.</li>
<li><strong>MerchantCircle appears to be using automated systems to cold-call local merchants.</strong> Like Yelp, MerchantCircle touts user ratings as a reason for businesses to sign up for the site. But unlike Yelp, MerchantCircle isn&#8217;t waiting for there to be any actual user reviews. For some time, <a href="http://battellemedia.com/archives/002922.php">MerchantCircle has been autodialing</a>  businesses in an effort to convince them that users may have left bad ratings about them on the site. Never mind that the reviews &#8212; and the users &#8212; may not exist in every case. For local businesses, which rely on the phone to attract customers and make sales, autodialing is a thousand times worse than email spam; wasting time with an automated system is the same, in their minds, as taking money from their pockets. Lying is just the icing on the cake.</li>
<li><strong>MerchantCircle CEO Ben Smith promised to stop the autodialing &#8212; but it&#8217;s continued.</strong>contacted</a> Smith about the practice in September 2006. Smith claimed &#8220;that he&#8217;s on it.&#8221; According to the comments <a href="http://206.106.174.250/blog/blog_comment.asp?bi=1385">businesses are still leaving on blog posts about MerchantCircle</a>, the practice <a href="http://gesterling.wordpress.com/2006/06/05/merchantcircle-zero-customer-acquisition-cost/#comments">continues to this day.</a></li>
<li><strong>The company is <a href="http://www.sugarrae.com/merchant-circle-can-kiss-my-consumer-ass/">counting on search-engine optimization</a>, or SEO</strong> &#8212; the art of tweaking websites to make them rank highly in <a href="http://valleywag.com/tech/search/">search</a> results &#8212; for traffic. So far, it&#8217;s failed. But even if MerchantCircle&#8217;s attempts at SEO worked, Google and the other search engines would rapidly catch on and <a href="http://www.google.com/search?q=google+bans+seo&amp;sourceid=navclient-ff&amp;ie=UTF-8&amp;rlz=1B3GGGL_enUS225US225">banish</a> MerchantCircle&#8217;s pages from their indexes.</li>
<p>MerchantCircle&#8217;s business model has evolved into a circle jerk: Rather than persuading actual users to visit its listings, MerchantCircle is styling itself as a social network for local businesses which link to each other&#8217;s profiles on the site. But if you ran a local shop, would you rather raise your profile with the Chamber of Commerce, or get actual customers in the door? As with any such arrangement, this circle is likely to leave local businesses exhausted and unsatisfied.</p>
<p>Which raises the question, why are Valley notables giving this company a hand? Among the company&#8217;s <a href="http://www.merchantcircle.com/corporate/bios-advisors.html">investors and advisors</a> are Scale Venture Partners, Disney&#8217;s Steamboat Ventures, <a href="http://valleywag.com/tech/ron-conway/">Ron Conway</a> of <a href="http://valleywag.com/tech/angel-investors/">Angel Investors</a>, <a href="http://valleywag.com/tech/auren-hoffman/">Auren Hoffman</a> of <a href="http://valleywag.com/tech/rapleaf/">Rapleaf</a>, and &#8212; ironically enough &#8212;  <a href="http://valleywag.com/tech/chas-edwards/">Chas Edwards</a>, a vice president at <a href="http://valleywag.com/tech/federated-media/">Federated Media</a>. His boss, Battelle, must be so proud.</p>

<p>Almost three years ago, I left the fund I was a general partner of and decided to switch my investment focus from mid-stage enterprise software to (very) early stage consumer Internet. Dotcoms as they were, since the Web 2.0 meme had not been cornered yet. Since I had limited investment track record in that space, it was clear that raising a fund &ndash; may it be from traditional limited partners or high net worth individuals &ndash; would be impossible, or so close to it that it was not worth trying. The alternative (like any bootstrapped startup) was to start investing our own cash in some of the companies that were building a new generation of services for the consumer.</p>

<p>Why the consumer? Because I still could not figure out how to make angel-type investments provide any meaningful leverage/return in the enterprise software space, whereas interesting things were being built for the consumer on a capital efficient basis. So efficient that these companies sometimes managed to launch their service and even generate revenues on very limited outside investment - because hardware, bandwidth and (open source) software costs had decreased by one to three orders of magnitude. And since the burst of the first Internet bubble had drastically lowered salary expectations of early stage startup employees, overall startup costs decreased to a point that a friends and family, or angel, financing of a few hundreds of thousands dollars allowed a company to reach a number of key milestones.</p>
<p>Three years ago, we were busy inviting the same group of friends to a bunch of social networks. Some people were reading blogs directly on web sites or through the first generation of feed aggregators, and all VC bloggers could sit around a dining table. My initial interest in user generated content &ndash; text, pictures, audio and the very beginnings of video &ndash; led to my involvement in Buzznet (photo sharing), Truveo (video search) and Feedster (RSS search). Around the same time, I came across Userplane (private instant messaging network) for the first time &ndash; but did not engage for almost a year. I also made a conscious decision to attend a lot of conferences, events and other geek dinners. This allowed me to meet casually a number of the CEOs I would end up investing in: Dogster&rsquo;s Ted Rheingold, Edgeio&rsquo;s Keith Teare, Rapleaf&rsquo;s Auren Hoffman,&hellip; And this blog &ndash; started in June 2004 &ndash; led me to meet another group of entrepreneurs: Kaboodle&rsquo;s Manish Chandra, Maya&rsquo;s Mom&rsquo;s Ann Crady and Wikio&rsquo;s Pierre Chappaz just to name a few. A large number of deals also came through referrals from angel investors or firms I have worked with several times.</p>
<p>And then there is the strategy that brings it altogether, putting each companies in a nice set of well defined buckets. I started with 3 buckets: Search, Social Media, Infrastructure. And evolved each bucket with the investments I made, and the ones I passed on. But that will be the subject of other posts in the next couple of days.</p>
<p>The slide below is a list of the companies I have invested in, most in cash, a few in kind, sometimes both. I have also listed two advisory boards I am/was part of: Netvibes, that I met a few days after they had closed their angel round, and MyBlogLog, that was acquired by Yahoo in January 2007 before we closed the angel round that was in the works. Were also acquired &ndash; by AOL &ndash; Truveo and Userplane, respectively in January and August 2006.</p>

<p>It is common practice for startups these days to keep a stealthy profile even several months after raising a round of financing, and this has delayed the (almost) full disclosure of my portfolio until&hellip; tonight. I want to point out however that I have always made these disclosure in private when required, for example when an entrepreneur has contacted me about a company that would be overlapping or competitive to one of&nbsp; mine.</p>
